Sure, your grandpa might have insisted on saving for retirement by hiding cash in a pickle jar under his bed, but you and I know better. Most of us use traditional financial institutions for our savings and investments. Probably the lion's share of our saved dollars are in 401(k) and Individual Retirement Plans, also known as IRAs. These savings accounts qualify for some special treatment under the IRS tax code, so they're referred to as "qualified plans".

Hi, I'm Ken Finster with Cyan Retirement Strategies, a company that specializes in helping individuals and couples in Southern California effectively save for their ideal retirement.

So let's talk some more about qualified plans, which were created by Congress in the '80s. If I asked you what comes to mind when I say IRA or 401(k), you'd probably say "tax-deferred". This phrase has become so routine, it's a bit like Kleenex or Scotch tape. But let's look at the words "tax-deferred".

Note that it's not "tax eliminating" or even "tax saving". It's tax-deferred. Ask yourself this: What's another word for deferred? How about POSTPONED?

So, when you deposit money into an IRA or 401(k), you're making a decision to move the payment of taxes into the future. Conventional wisdom says that's always a good idea.

But let's stop for a moment to note that qualified plans also do a second thing -- they also postpone the actual CALCULATION of the tax. Why is this important? Because you can't know WHAT your tax rate will be in 10 or 20 years.

Let's say you're in a 28% tax bracket today, and you put $10,000 into a 401(k) this year, so you don't pay the $2,800 tax this year. You have just postponed that tax until later.

The tax savings you think you're getting this year is only an APPARENT tax savings -- that is, it's a PLACEHOLDER for what taxes you think you'll eventually pay. If tax rates are higher when you take the money out, your Uncle Sam will take a larger bite out of your account than you had thought. And, trust me, he won't say "please" or "thank you".

Now, a lot of experts believe that taxes will have to go up in the future, based on recent wars, Federal spending, and the fiscal condition of many states. And while many couples expect their tax rate to be lower in retirement, they'll likely have fewer deductions -- the kids will no longer be dependents and the house may be paid for. So it's not entirely a sure bet that your tax rate will be lower in retirement.

And think about this: wouldn't it be pretty great if, in fact, your income was to stay high enough in retirement to KEEP the same tax bracket? That would be a nice turn of events, and actually a pretty good retirement goal.

Every family's situation is different, so you need to work with someone who can do a number of "what-if" projections for you.
